Understanding Gratuity in India

Gratuity is basically a financial "thank you" gift from an employer to an employee for showing loyalty and providing continuous service to the company. Eligibility: When Do You Get Gratuity?

Not everyone who leaves a job receives a gratuity cheque. According to the Payment of Gratuity Act, 1972, you must meet certain strict conditions to be eligible:

  • You must have completed at least 5 years of continuous service with the same employer. (There is an exception: if the employee passes away or is disabled, the 5-year rule does not apply).
  • You must be eligible for superannuation (retirement), or you must have resigned or been terminated.
  • The organization must have a minimum of 10 employees on its payroll during the preceding 12 months.

The Exact Gratuity Formula (How to Calculate Gratuity)

If you have ever wondered how to calculate gratuity, the math is relatively straightforward. However, the gratuity formula changes slightly depending on whether your company is covered under the Act or not.

1. For Employees Covered Under the Act

Almost all registered medium and large companies in India are covered. The formula used by our online gratuity calculator is:

Gratuity = (15 / 26) × Last Drawn Salary × Years of Service

Why 15/26? The government assumes there are 26 working days in a month. They mandate that you receive 15 days of salary for every year you worked. "Last Drawn Salary" strictly means your Basic Salary + Dearness Allowance (DA). It does not include House Rent Allowance (HRA), bonuses, or special allowances.

2. For Employees NOT Covered Under the Act

If you work for a very small firm not covered by the Act, but they still want to pay you a gratuity out of goodwill, the formula changes slightly. It assumes a 30-day working month:

Gratuity = (15 / 30) × Last Drawn Salary × Years of Service

The "Rounding Off" Rule for Tenure

A massive benefit under the Payment of Gratuity Act 1972 is the rounding-off rule. If your total service is 7 years and 7 months, the law rounds it up to 8 years for the calculation. However, if you worked 7 years and 5 months, it rounds down to 7 years. (Note: You still must complete the initial 5 full years to trigger eligibility; you cannot claim gratuity at 4 years and 7 months).

Tax on Gratuity: Understanding Exemption Limits

One of the biggest advantages of receiving Gratuity is the tax benefit under Section 10(10) of the Income Tax Act.

  • Government Employees: The entire gratuity amount is 100% tax-free.
  • Private Sector Employees (Covered by Act): Your gratuity is tax-free up to a massive ₹20 Lakhs limit. This is a lifetime limit. If your calculated gratuity is ₹25 Lakhs, only the extra ₹5 Lakhs will be added to your taxable income and taxed according to your slab rate.

Is notice period included in the 5 years for Gratuity?

Yes. As long as you are officially on the payroll and receiving a salary during your notice period, those months count toward your continuous service and are included in the 5-year calculation.

What if my salary was reduced during my tenure?

The gratuity calculation strictly uses your last drawn basic salary just before your final working day. It does not matter if your salary was lower (or higher) in the past; only your final salary slip matters.

Can an employer refuse to pay Gratuity?

Legally, no. Once you hit the 5-year mark, it is a statutory right. An employer can only withhold or reduce gratuity if an employee was terminated for proven "lawless or riotous behavior" or causing willful financial damage to the company's property.
